What is the difference between custodial and non-custodial wallets?

The core difference is who holds the private keys. In a custodial wallet, a third party (exchange or platform) holds the keys on the user's behalf — the user trusts the platform with their assets. In a non-custodial wallet, the user generates and stores their own keys on-device — no third party has access. Non-custodial wallets give users full control but require them to manage their own backup and recovery.

What is a non-custodial wallet?

A non-custodial wallet (also called a self-custody wallet) is a crypto wallet where the private keys are generated and stored on the user's device. Keys are encrypted and stored in iOS Keychain or Android Keystore — never transmitted to a server. The user signs transactions locally and recovers their wallet via a BIP39 seed phrase.

What is a custodial wallet?

A custodial wallet is a crypto wallet where a third party — typically an exchange or platform — manages the private keys on the user's behalf. The user has an account balance and can initiate transactions, but the platform controls the underlying keys and can freeze, recover, or in some cases lose access to user funds.

What is a self-custody wallet?

Self-custody wallet is another term for non-custodial wallet — a wallet where the user (not a third party) controls the private keys. "Self-custody" emphasises that the user is their own custodian. The terms are interchangeable.

Which is safer — custodial or non-custodial?

They have different risk profiles. Non-custodial wallets eliminate counterparty risk (the platform can't lose your funds) but expose users to key loss risk (lose the seed phrase, lose everything). Custodial wallets eliminate key loss risk but introduce counterparty risk (platform failure, hack, or misuse). Neither is universally safer — it depends on the threat model and the user's ability to manage a seed phrase.

Can a non-custodial wallet support DeFi?

Yes — non-custodial and DeFi are a natural fit. DeFi protocols require users to sign transactions directly with their keys. In a non-custodial wallet, signing happens locally and the signed transaction is sent directly to the protocol. A custodial wallet would need complex proxy infrastructure to support the same flows. What happens if a user loses their non-custodial wallet seed phrase?

If a user loses their BIP39 seed phrase and has no cloud backup, their funds are permanently inaccessible. There is no recovery path — not from the wallet provider, not from the blockchain. This is the most significant UX risk in non-custodial wallet products, and it's why seed phrase backup UX must be treated as a first-class product requirement, not an afterthought.

What is MPC and how does it differ from non-custodial?

MPC (Multi-Party Computation) splits the private key between multiple parties (e.g., user device and a server) so neither holds the complete key alone. Unlike non-custodial, there is no seed phrase — recovery is handled through the MPC protocol. Unlike custodial, the platform never holds the complete key. MPC is suited for enterprise products and institutional use cases where seed phrase risk is unacceptable but full custodial liability is also undesirable.

Which custody model should I build for my product?

Non-custodial is the right starting point for: consumer wallets, DeFi products, Web3 apps, and products where regulatory simplicity matters. Custodial makes sense for: centralized exchanges, neobanks, and products targeting non-crypto-native users who need easy recovery. MPC is appropriate for enterprise and institutional products requiring policy controls without seed phrase risk.
